Hedging

Hedging means taking a position to reduce the risk of an unfavourable price move somewhere else in your finances. It is like insurance: you accept a small, known cost to avoid a large, uncertain loss. A hedge removes risk, but it also removes some of the gain.

The idea

Someone who is exposed to a price, such as a business owed money in a foreign currency, can take an opposite position that gains when the price moves against them. The loss on one side is then offset by the gain on the other.

What it costs

A hedge is not free. It may cost a fee or a premium, and it caps the gain. If the price moves in your favour, the hedge gives some of that benefit away. Hedging trades the chance of a better outcome for certainty about the result.

Judge it by its reasoning, not the outcome

After the fact, a hedge can look wasteful if the price moved the way you hoped, or clever if it moved against you. Neither says whether the decision was sound. A hedge should be judged by the reasoning at the time: what risk was being removed, and was the cost worth it.

Tools used

Futures and options are the usual tools, including currency futures, for a business exposed to exchange rate moves. They are also used by investors who want to protect a portfolio against a fall. Hedging is not the same as diversification, which spreads risk across holdings, not offsets one exposure with another.

Locking in a rate (hypothetical numbers)

Suppose a business is due 1,00,000 dollars in three months and the rate today is ₹80 to the dollar, so the payment would be worth ₹80 lakh. If it locks in that rate with a currency futures contract, it is sure of about ₹80 lakh whatever the rate does. If the rupee weakens, it would have gained more without the hedge. If the rupee strengthens, it would have received less. The hedge replaces that uncertainty with a known figure.

Common questions

What is hedging in simple words?
Taking a position that offsets the risk of a price move elsewhere, so a loss in one place is balanced by a gain in the other.
Does hedging make money?
Not by itself. Its job is to reduce risk, and it usually costs something and limits the gain.
What is the difference between hedging and diversification?
Hedging offsets a specific risk with an opposite position. Diversification spreads money across many holdings.
Is a hedge that was not needed a mistake?
Not necessarily. A hedge should be judged by its reasoning at the time, not by how prices moved afterwards.
